Though the flashback scene would imply otherwise, Billy the Puppet was never alive in the film. In present day, he is only being animated by Mary Shaw's vengeful spirit. According to director James Wan himself, Mary Shaw is just a veteran ventriloquist who has mastered her craft, which is why she was able to switch between her normal voice and Billy voice so well during the theatre scene that it almost looked like they are talking at the same time.
